Sept 30 (Reuters) -When U.S. cloud computing company Snowflake SNOW.N on Wednesday priced $2 billion of three and five-year bonds that could convert into shares, it became only the second company this year to raise debt without paying any coupon for it.


WHY IT’S IMPORTANT

Snowflake’s zero coupon CBs convert into shares only if its stock rises 40% from its Sept. 24 close of $112.50 – one of the highest conversion premiums on any convertible bond done this year, which have averaged in the 20-35% range.

Tight pricing comes after U.S. interest rates were cut for the first time since 2022 and shows convertibles continue to be a cheaper funding alternative for many companies. This is expected to add more fuel to an issuance spree seen so far this year.


BY THE NUMBERS

U.S. convertible issuance this year at $55 billion is already above the $51 billion in 2023, and BofA Global estimates the number could touch $70-$75 billion by year-end.

"The absolute yield levels on straight bonds and loans are still high despite the rate cut and so many issuers continue to see converts as a cheaper funding alternative. We also expect to see a widening of the issuer base as more investment grade companies access the market in addition to traditional high growth businesses," said Santosh Sreenivasan, global head of equity-linked capital markets at JP Morgan.


"There is the risk that companies may be unable to pay when the bonds mature, but CB terms broadly have been conservative this year compared to record volume years of 2020 and 2021 when many zero-coupon paying bonds with 50-70% premiums were issued and subsequently underperformed,” said Bank of America’s convertibles strategist Michael Youngworth.


"It (Snowflake) is a high volatility stock, has a $40 billion market cap and no other debt on its balance sheet making it an ideal name for an investor base that is mostly hedge funds who use convertible bonds as an arbitrage play," said David Clott, portfolio manager at Wellesley Asset Management.
